And yes, we were created in the Divine's image. I'm always surprised when other Muslims are surprised at this fact. God says 'I breathed into him (Adam) of My Spirit' in Surah Al Hijr. So yes, God is inside of us, and all around us.
I think this verse means '....of my [created] spirit for him (Adam a.s.)'.
