During Salaah in Qaaidah when we recite As-Salaamu 'Alayka Ayyuhan-Nabiyyo does it mean…
…Peace be upon you O Prophet or Peace be upon the Prophet?
The reason I ask this is because I was always taught that only Allah Almighty is present and observing everywhere by His knowledge so why do we address the Prophet (PBUH) directly in Salaah (if the first translation is correct)?
I would also like to know about this.

The 'ka' in Arabic is the connected pronoun "you-singular-male" So when we say Assalamu 'alai*ka* we are saying "Peace be upon you".
To address the prophet Muhammad (SAW) directly is not shirk at all. There are plenty of references such as this where we do so. The only difference in some people is that they believe the presence of Muhammad (SAW) is there with them, whereas I personally believe and others also that the angels take the words directly to Muhammad (SAW) ... Although he is not in front of me I do believe he receives durood and salawat and responds (SAW).
Some say he died and is dead, no one says he is still alive and never died and some say he was of those who tasted death and is alive in a manner similar to yet different to those shuhadah who are also alive after tasting death. I believe he can supplicate for us, whereas some people say this is bidd'a or shirk. I believe there is a spiritual world that co-exists in our own world and here he (SAW) meets, advises, guides and supplicates for his followers.

By the way the term "Ayyuhan Nabi" ... is one of the forms of the "harf ul nida" which is "ya nabi" in a different tense. It goes to show that we aught to research a lot before we start to condemn people for having deviant beliefs.
